I had a similar experience to you although with very different ignition. I'm using the wheel decoder and after swapping in a similar engine with the same electronics, crank trigger etc.etc. it would not exceed 3000rpm.
I now believe this was due to oil fouled non-resistor plugs. This is non-conclusive, but switching back to a lessy oily engine and cleaning the plugs, all is well again.
So, I _think_ it is the non-resistor plugs interfering with the tach signal.

Just up those numbers a bit. Or perhaps your injector
sizing needs attention as your maxing out what an be
delivered.

How are you getting you tach signal?
When you say the tach goes crazy - is this the in-car one or the Megatune one?
(still sounds like ignition noise to me)

If your MSD is driven straight off the dizzy and that is feeding the tacho then it sounds like the problem is not related to the Megasquirt?
Could you confirm - are you using the Megasquirt to control spark or not?
I'm still thinking that misfire or ignition noise is causing interference and a vicious circle of problems. i.e. one misfire leads to another.

As you have dizzy -> MSD -> tacho something has to be a problem there. Even if the Megasquirt was misfueling and causing a misfire the MSD should still pickup a correct signal from the dizzy and the dash tach should be stable.
Once you've got the dash tacho stable you should have a far better experience on the Megasquirt side of things.
